Examination of income recognition, salary payments, and directors' drawings for ABC Limited's audit.

ABC Limited was incorporated on 1 November, 2015 as a limited liability company
to carry out general merchandise business. It commenced business on 1 January,
2016. Your firm was appointed as external auditors on 5 February, 2017 with a
mandate to audit the company‟s accounts for the year ended 31 December, 2016.
Following receipt of the signed copy of the engagement letter from the managing
director, your team went to the company to commence the audit assignment.
Consequently, the audit manager in-charge assigned members of the audit team to
the various job schedules as stated in the Audit Planning Memorandum. The audit
which was concluded within the budgeted time-frame of two weeks was done with
a review of the accounting system and internal controls of the company. The
following were the accounting systems recorded at the commencement of the audit
exercise:
(a) Income Recognition
Income is recognised by the client on the basis of the amounts in the sales
invoices issued for the goods supplied and the amounts of the sales orders
are recognised as income for all the pending supplies as at 31 December of
each year. Commissions are paid to the sales executives in the first week of
January following the year end on the basis of the turnover figure in the
management accounts prepared by the chief accountant before the year-end
audit is done by the external auditors.
(b) Salary Payment
Staff salaries are prepared in a register maintained by the accountant from
where the salary summary sheet is prepared for submission to the chief
accountant for approval. The cashier consequently withdraws cash needed
for the salary payment and the salary due to each staff is put in an envelope.
On the pay day, payment of salaries is done by the cashier and staff
members are not made to sign for the payment because management
believes that the payment process is witnessed by another staff from the
sales department. At the end of the payment, the cashier stamps the salary
summary sheets with “Paid Stamp” which is regarded as evidence of the
salary payment.

(c) Directors‟ Drawings
The chief accountant gives approval for personal drawings requested by the
directors on the basis of the telephone discussion such a director had with
him. No separate drawings account is maintained for each of the directors in
the general ledger. The accountant only has the consolidated outstanding
balance in the Directors‟ Drawings account without showing the amount
drawn by each of the directors.
The engagement partner discovered during his review of the audit file that
the following adjustments were passed by the audit manager which made
some of the figures in the draft accounts to be different from those of the
management accounts prepared by the client.
(i) The turnover figure was adjusted by N250 million which made the
figure of N1 billion in the management accounts drop to N750 million
in the draft copy of the audited financial statements.
(ii) Part of the staff salaries, N12 million included in the cost of sales in
the management accounts was reclassified to increase staff salary
figure to N27 million in the draft copy of the audited financial
statements.
(iii) The directors‟ personal drawings totalling N50 million included in the
cost of sales in the management accounts was adjusted and taken to
directors‟ current account which consequently reduced the cost of
sales in the management accounts to N600 million.
(d) The managing director disagreed with the firm on the above audit journals
passed and gave the following reasons to support his argument.
(i) The turnover of N250 million that was adjusted represented the sales
orders received on 30 December, 2016 for new supplies to be made in
the following year. He said that their decision to recognise the amount
as income in the year 2016 was to help the company reach a turnover
benchmark of N1 billion required to competitively bid for government
contracts. He also said that commission on sales has been paid to the
sales executives on the basis of the turnover of N1 billion disclosed in
the management accounts.
(ii) Staff salaries of N12 million was included in the cost of sales so as to
reduce the PAYE tax to be paid by the company.
(iii) The directors‟ personal drawing of N50 million was included in the cost
of sales so that the amount could be hidden from the company‟s
shareholders.
The board of directors refused to sign the audited financial statements
because of the disagreement that occurred on the above audit
adjustments

As the audit senior in charge, you are required to:

During your visit, a review of the audit working papers revealed the following:

i) On the audit planning checklist, the audit senior has crossed through the analytical procedures section and written ‘not applicable – new client’. The audit planning checklist has not been signed off as having been reviewed.

ii) The audit manager last visited Cleanup Co.’s office when the final audit commenced two weeks ago on 1 August. The audit senior has since completed the audit of tangible non-current assets (including property and service equipment) which amount to GH¢ 600,000 as at 30 June 2019 (2018 – GH¢ 600,000). The audit manager spends most of his time working from Green & Co’s office and is currently allocated to three other assignments as well as Cleanup Co.’s audit.

iii) At 30 June 2019, trade receivables amounted to GH¢ 2.1 million (2018 – GH¢ 900,000). One of the trainees has just finished sending out requests for direct confirmation of customers’ balances as at the end of the reporting period.

iv) The other trainee has been assigned the audit of the consumable supplies, which includes inventory amounting to GH¢ 88,000 (2018 – GH¢ 53,000). The trainee has carried out tests of controls over the perpetual inventory records and confirmed the ‘roll-back’ of a sample of current quantities to book quantities as at the year end.

v) The audit manager has noted the following matter for your attention. The financial statements as at 30 June 2018 disclosed, as unquantifiable, a contingent liability for pending litigation. However, the audit manager has seen a letter confirming that the matter was settled out of court for GH¢ 450,000 on 14 September 2018. The auditor’s report on the financial statements for the year ended 30 June 2018 was unmodified and signed on 19 September 2018. The audit manager believes that management of Cleanup Co. is not aware of the error and has not brought it to their attention.

This has been an audit client of your firm for over fifteen years. The partners and audit teams have been rotated every four to five years. A review of the audit file shows that the company acquired a number of flat screen televisions for a refurbished section of the hotel. These flat screen televisions were imported from China in the names of the children of the directors to avoid paying import duties. The audit engagement partner did not make any comment on this, though an audit note from the Audit Manager had requested direction from the engagement partner on what needed to be done on the issue.

Further investigation revealed that the Procurement Advisory Section of your firm had handled the importation and clearing of the TVs for the client.

ii) Kwahu Microfinance Limited (KML)
Kwahu Microfinance is a first-time audit client. The audit was acquired through a bidding process supervised by Bank of Ghana (BOG) as the previous auditors had not performed to the satisfaction of the regulator.

The Engagement partner has reported that the time and cost budgets have all been substantially exceeded due to unforeseen difficulties associated with getting reliable information for agreeing the opening balances. The current year’s information and its audit, however, did not seem to pose any problems.

However, a business controlled by the husband of the Audit Manager has been found to have taken a huge loan from KML just before the start of the bidding process for the audit. The engagement partner reported that this loan has been written off by the company in the year without any payments being made. The Audit Manager says she is unaware of the loan write-off because she’s not a director of her husband’s company. She was, however, aware of the loan when she was asked to become the manager on the audit. The Financial Manager of Kwahu Microfinance Limited believes that this is not an audit matter.

This letter will serve as our agreement with Kumanji Ltd and outlines the scope of our services, responsibilities, and fee structure. Please review this letter carefully and let us know if you have any questions or concerns.

Audit Period: The audit will cover the financial statements of Kumanji Ltd for the fiscal year beginning January 1, 2023, and ending on March 31, 2023.

Audit Fees: Our fee structure will be based on a fixed fee of GH¢5,000 for the audit, payable in two installments. The first installment of GH¢2,500 will be due at the commencement of the audit, and the remaining GH¢2,500 will be due upon completion of the audit.
